In the rooting sticky it says:

Ok now I'm trying to get my phone upgraded to RC33. I downloaded the first link:

I renamed it to update.zip, put in on my SD card and reboot into recovery.
When I try to update, it says:
Hmm... So looking at the other links...Installing from sdcard...
Finding update package...
Opening update package...
E:Can't open /sdcard/update.zip (bad)
Installation aborted.
Press Home+Back to reboot
The second link actually has two files.
And the third has THREE. Hmm?
Which file(s) are actually needed? Which one of the three should be renamed "update.zip"?

it is a good written guide, i have used it with no problems at all as i'm sure many others have as well. try re-downloading it and follow the directions if it complains again, maybe try another sdcard. Maybe a rooted phone isn't for you.
Ok when you do the telnetd enter enter thing you just executing code in the background. The phone doesn't do anything because you are not suppose to be able to do that. But what you just did I believe is execute a program that or a server or something that allows you do connect using the telnet app. You are past this part, don't worry about it now.
The second part of your question:
Not sure about the file you are using but my guess is that you down load the .tar file and open it, inside is a .tar.gz file. don't upzip it again just rename that file update.zip.
You are not renaming the folders located inside that .tar.gz fille, you are renaming the .tar.gz file itself.
